Abstract

Purpose

The aim of this paper is to fill a gap in the foreign‐exchange trading risk‐management literature and particularly from the perspective of emerging and illiquid markets, such as in the context of the Moroccan foreign‐exchange market.

Design/methodology/approach

This paper, demonstrates a constructive approach, for the management of trading risk exposure of foreign‐exchange securities, which takes into account proper adjustments for the illiquidity of both long and short trading positions. The approach is based on the renowned concept of value at risk (VaR) along with the innovation of a software tool utilizing matrix‐algebra and other optimization techniques.

Findings

Several case studies, on the Moroccan Dirham, were achieved with the objective of setting‐up a practical framework of trading risk measurement, management and control reports, in addition to the inception of a practical procedure for the calculation of optimum VaR limits structure.

Practical implications

In this work, the risk‐management procedures that are discussed will aid financial markets' participants, regulators and policymakers, operating within emerging economies, in founding sound and proactive policies to handle foreign‐exchange trading risk exposures. The document includes comprehensive theory, analyses sections, conclusions and recommendations, and full real‐world foreign‐exchange trading risk‐management reports.

Originality/value

Although a substantial literature has examined the statistical and economic meaning of VaR models, this article provides real‐world techniques and optimum asset allocation strategies that are useful for trading portfolios in emerging and illiquid financial markets. This is with the objective of setting‐up the basis of a proactive methodology/procedure for the measurement, management and control of foreign‐exchange exposures in the day‐to‐day trading operations.

Abstract

Purpose

This study aims to compare investors of major conventional currencies and Bitcoin (BTC) investors by using the value at risk (VaR) method common risk measure.

Design/methodology/approach

The paper used a risk analysis named as VaR. The analysis has various computations that Historical Simulation and Monte Carlo Simulation methods were used for this paper.

Findings

Findings of the analysis are assessed in two different aspects of singular currency risk and portfolios built. First, BTC is found to be significantly risky with respect to the major currencies; and it is six times riskier than the singular most risky currency. Second, in terms of inclusion of BTC into a portfolio, which equally weights all currencies, it elevates overall portfolio risk by 98 per cent.

Practical implications

In spite of the remarkable risk level, it could be considered that investors are desirous of making an investment on BTC could mitigate their overall exposed risk relatively by building a portfolio.

Originality/value

The paper questions the risk level of Bitcoin, which is a digital currency. BTC, a matter of debate in the contemporary period, is seen as a digital currency free from control or supervision of a regulatory board. With the comparison of major currencies and BTC shows that how could be risky of a financial instrument without regulations. However, there is some advice for investors who would like to invest digital currencies despite the risk level in this study.

Abstract

This article proposes a new approach to detecting the presence of common cyclical features when several time series are sampled at different frequencies. We generalize the common-frequency approach introduced by Engle and Kozicki (1993) and Vahid and Engle (1993). We start with the mixed-frequency VAR representation investigated in Ghysels (2012) for stationary time series. For non-stationary time series in levels, we show that one has to account for the presence of two sets of long-run relationships. The first set is implied by identities stemming from the fact that the differences of the high-frequency I (1) regressors are stationary. The second set comes from possible additional long-run relationships between one of the high-frequency series and the low-frequency variables. Our transformed vector error-correction model (VECM) representations extend the results of Ghysels (2012) and are important for determining the correct set of variables to be used in a subsequent common cycle investigation. This fact has implications for the distribution of test statistics and for forecasting. Empirical analyses with quarterly real gross national product (GNP) and monthly industrial production indices for, respectively, the United States and Germany illustrate our new approach. We also conduct a Monte Carlo study which compares our proposed mixed-frequency models with models stemming from classical temporal aggregation methods.

Abstract

Given the rising need for measuring and controlling of financial risk as proposed in Basel II and Basel III Capital Adequacy Accords, trading risk assessment under illiquid market conditions plays an increasing role in banking and financial sectors, particularly in emerging financial markets. The purpose of this chapter is to investigate asset liquidity risk and to obtain a Liquidity-Adjusted Value at Risk (L-VaR) estimation for various equity portfolios. The assessment of L-VaR is performed by implementing three different asset liquidity models within a multivariate context along with GARCH-M method (to estimate expected returns and conditional volatility) and by applying meaningful financial and operational constraints. Using more than six years of daily return dataset of emerging Gulf Cooperation Council (GCC) stock markets, we find that under certain trading strategies, such as short selling of stocks, the sensitivity of L-VaR statistics are rather critical to the selected internal liquidity model in addition to the degree of correlation factors among trading assets. As such, the effects of extreme correlations (plus or minus unity) are crucial aspects to consider in selecting the most adequate internal liquidity model for economic capital allocation, especially under crisis condition and/or when correlations tend to switch sings. This chapter bridges the gap in risk management literatures by providing real-world asset allocation tactics that can be used for trading portfolios under adverse markets’ conditions. The approach to computing L-VaR has been arrived at through the application of three distinct liquidity models and the obtained results are used to draw conclusions about the relative liquidity of the diverse equity portfolios.

Abstract

Purpose

The purpose of this paper is to originate a proactive approach for the quantification and analysis of liquidity risk for trading portfolios that consist of multiple equity assets.

Design/methodology/approach

The paper presents a coherent modeling method whereby the holding periods are adjusted according to the specific needs of each trading portfolio. This adjustment can be attained for the entire portfolio or for any specific asset within the equity trading portfolio. This paper extends previous approaches by explicitly modeling the liquidation of trading portfolios, over the holding period, with the aid of an appropriate scaling of the multiple‐assets' liquidity‐adjusted value‐at‐risk matrix. The key methodological contribution is a different and less conservative liquidity scaling factor than the conventional root‐t multiplier.

Findings

The proposed coherent liquidity multiplier is a function of a predetermined liquidity threshold, defined as the maximum position which can be unwound without disturbing market prices during one trading day, and is quite straightforward to put into practice even by very large financial institutions and institutional portfolio managers. Furthermore, it is designed to accommodate all types of trading assets held and its simplicity stems from the fact that it focuses on the time‐volatility dimension of liquidity risk instead of the cost spread (bid‐ask margin) as most researchers have done heretofore.

Practical implications

Using more than six years of daily return data, for the period 2004‐2009, of emerging Gulf Cooperation Council (GCC) stock markets, the paper analyzes different structured and optimum trading portfolios and determine coherent risk exposure and liquidity risk premium under different illiquid and adverse market conditions and under the notion of different correlation factors.

Originality/value

This paper fills a main gap in market and liquidity risk management literatures by putting forward a thorough modeling of liquidity risk under the supposition of illiquid and adverse market settings. The empirical results are interesting in terms of theory as well as practical applications to trading units, asset management service entities and other financial institutions. This coherent modeling technique and empirical tests can aid the GCC financial markets and other emerging economies in devising contemporary internal risk models, particularly in light of the aftermaths of the recent sub‐prime financial crisis.

Abstract

This article investigates the robustness of impulse response estimators to near unit roots and near cointegration in vector autoregressive (VAR) models. We compare estimators based on VAR specifications determined by pretests for unit roots and cointegration as well as unrestricted VAR specifications in levels. Our main finding is that the impulse response estimators obtained from the levels specification tend to be most robust when the magnitude of the roots is not known. The pretest specification works well only when the restrictions imposed by the model are satisfied. Its performance deteriorates even for small deviations from the exact unit root for one or more model variables. We illustrate the practical relevance of our results through simulation examples and an empirical application.

Abstract

Purpose

Small- and medium-sized enterprises can be highly affected by losses caused by exchange rate changes. The aim of this paper was to find the optimal Value-at-Risk (VaR) method for estimating future exchange rate losses within one year.

Design/methodology/approach

The analysis focuses on five VaR methods, some of them traditional and some of them more up to date with integrated EVT or GARCH. The analysis of VaR methods was concentrated on a time horizon (1–12 months), overestimation predictions and six scenarios based on trends and variability of exchange rates. This study used three currency pairs EUR/CZK, EUR/USD and EUR/JPY for backtesting.

Findings

In compliance with the backtesting results, the parametric VaR with random walk has been chosen, despite its shortcomings, as the most accurate for estimating future losses in a medium-term period. The Nonparametric VaR confirmed insensitivity to the current exchange rate development. The EVT-based methods showed overconservatism (overestimation predictions). Every parametric or semiparametric method revealed a severe increase of liberality with increasing time.

Research limitations/implications

This research is limited to the analysis of suitable VaR models in a long- and short-run period without using artificial intelligence.

Practical implications

The result of this paper is the choice of a proper VaR method for the online application for estimating the future exchange rate for enterprises.

Originality/value

The orientation of medium-term period makes the research original and useful for small- and medium-sized enterprises.

Abstract

This article reviews the literature on the econometric relationship between DSGE and VAR models from the point of view of estimation and model validation. The mapping between DSGE and VAR models is broken down into three stages: (1) from DSGE to state-space model; (2) from state-space model to VAR( ); (3) from VAR( ) to finite-order VAR. The focus is on discussing what can go wrong at each step of this mapping and on critically highlighting the hidden assumptions. I also point out some open research questions and interesting new research directions in the literature on the econometrics of DSGE models. These include, in no particular order: understanding the effects of log-linearization on estimation and identification; dealing with multiplicity of equilibria; estimating nonlinear DSGE models; incorporating into DSGE models information from atheoretical models and from survey data; adopting flexible modeling approaches that combine the theoretical rigor of DSGE models and the econometric model’s ability to fit the data.
