Abstract
Purpose
The purpose of this paper is to deal with the different phases of volatility behavior and the dependence of the variability of the time series on its own past, models allowing for heteroscedasticity like autoregressive conditional heteroscedasticity (ARCH), generalized autoregressive conditional heteroscedasticity (GARCH), or regime‐switching models have been suggested by reserachers. Both types of models are widely used in practice.
Design/methodology/approach
Both regime‐switching models and GARCH are used in this paper to model and explain the behavior of crude oil prices in order to forecast their volatility. In regime‐switching models, the oil return volatility has a dynamic process whose mean is subject to shifts, which is governed by a two‐state first‐order Markov process.
Findings
The GARCH models are found to be very useful in modeling a unique stochastic process with conditional variance; regime‐switching models have the advantage of dividing the observed stochastic behavior of a time series into several separate phases with different underlying stochastic processes.
Originality/value
The regime‐switching models show similar goodness‐of‐fit result to GARCH modeling, while has the advantage of capturing major events affecting the oil market. Daily data of crude oil prices are used from NYMEX Crude Oil market for the period 13 February 2006 up to 21 July 2009.

Abstract
Purpose
The purpose of this paper is to consider a discrete‐time, Markov, regime‐switching, affine term‐structure model for valuing bonds and other interest rate securities. The proposed model incorporates the impact of structural changes in (macro)‐economic conditions on interest‐rate dynamics. The market in the proposed model is, in general, incomplete. A modified version of the Esscher transform, namely, a double Esscher transform, is used to specify a price kernel so that both market and economic risks are taken into account.

Abstract
Purpose
The purpose of this paper is to consider whether or not the introduction of inflation targeting (IT) impacts on the mean-reversion properties of inflation and output growth.
Design/methodology/approach
Focusing on eight Asian countries of which four are inflation-targeters, the authors employ a two-state Markov-switching model which characterizes the behavior of inflation and output growth as regime-dependent based on periods of stationarity or non-stationarity.
Findings
In contrast to a literature that offers mixed findings, the authors find the presence of stationary inflation and output growth in one regime for all IT countries, except for South Korea which is characterized by stationary output growth in both regimes. In the cases of South Korea and Thailand, IT reduces the probability of inflation remaining in a non-stationary regime. IT increases the probability of South Korea remaining in a regime of low persistence output growth. While IT is important in understanding behavior, so are other considerations such as exchange rate volatility, as well as the Asian and global financial crises.
Originality/value
In contrast to other unit root tests of inflation and output growth, a novelty of the approach is that the authors obtain new insights in terms of two concepts of stationarity that allow for inflation and output growth to switch between stationary and non-stationary regimes (partial stationarity), or between stationary regimes of differing degrees of persistence (varied stationarity).

Abstract
Purpose
In order to follow the international trend of increasing transparency in financial statements, Taiwan began to implement regulations on expensing employee bonuses in 2008, a process that involves the use of specific dates as the basis for issuing the bonuses but which may also have the drawback of resulting in some degree of unfairness. The purpose of this paper is to study and solve the above problem.
Design/methodology/approach
The present study used Markov regime-switching models to obtain durations of different states, thereby obtaining average stock durations for use as the basis to calculate the number of shares to be distributed.
Findings
Empirical results show that replacing share prices on specific dates with those of average durations when issuing employee bonuses could better reflect employee-deserved real wages while keeping a company’s managers and management teams from being motivated to manage real earnings and manipulate share prices. When stock prices are higher, companies will tend to issue cash rather than stock bonuses, and vice versa when the prices are lower.
Originality/value
This study proposes a different point of view with regards to the basis for the allotted number of shares for employee bonuses under current laws and regulations, and suggests using the concept of average stock prices in place of the single-price concept implemented under the current system in order to avoid incentives to manipulate by people, so as to fairly express the true state of the enterprise.

Abstract
Purpose
This paper aims to examine the transmission from oil price to local food price returns in Nigeria from January 1995 to May 2019.
Design/methodology/approach
To circumvent erratic behaviours and account for possibilities of noises at the edge of the wavelet signals, the paper combines wavelet and Markov-switching techniques to determine the significance and magnitude of oil–food price dynamics across different time scales.
Findings
It is shown that oil to food price pass-through changed across frequencies. Notably, results reveal a swift pass-through which signals the dominance of the direct effect of oil price shocks on food prices with evidence of weak spillover in the short term. The medium- and long-term horizons witness the dominance of the indirect effect of oil price shocks with much sluggish transmission to food prices; the highest significant pass-through of about 4% are also observed when the oil price is denominated in the naira–USD exchange rate.
Originality/value
The study improves understanding of the relationship between oil price shocks and domestic food price returns. It shapes policy prescription on appropriate inflation targeting strategies of monetary authorities.

Abstract
This chapter estimates a regime switching Taylor Rule for the European Central Bank (ECB) in order to investigate some potential nonlinearities in the forward-looking policy reaction function within a real-time framework. In order to compare observed and predicted policy behavior, the chapter estimates Actual and Perceived regime switching Taylor Rules for the ECB. The former is based on the refi rate set by the Governing Council while the latter relies on the professional point forecasts of the refi rate performed by a large investment bank before the upcoming policy rate decision. The empirical evidence shows that the Central Bank’s main policy rate has switched between two regimes: in the first one the Taylor Principle is satisfied and the ECB stabilizes the economic outlook, while in the second regime the Central Bank cuts rates more aggressively and puts a higher emphasis on stabilizing real output growth expectations. Second, the results point out that the professional forecasters have broadly well predicted the actual policy regimes. The estimation results are also robust to using consensus forecasts of inflation and real output growth. The empirical evidence from the augmented Taylor Rules shows that the Central Bank has most likely not responded to the growth rates of M3 and the nominal effective exchange rate and the estimated regimes are robust to including these additional variables in the regressions. Finally, after the bankruptcy of Lehman Brothers the policy rate has switched to a crisis regime as the ECB has focused on preventing a further decline in economic activity and on securing the stability of the financial system.

Abstract
Purpose
This paper aims to extend the Fama and French (FF) three‐factor model in studying time‐varying risk premiums of Sector Select Exchange Traded Funds (ETFs) under a Markov regime‐switching framework.
Design/methodology/approach
First, the original FF model is augmented to include three additional macro factors – market volatility, yield spread, and credit spread. Then, the FF model is extended to a model with a Markov regime switching mechanism for bull, bear, and transition market regimes.
Findings
It is found that all market regimes are persistent, with the bull market regime being the most persistent, and the bear market regime being the least persistent. Both the risk premiums of the Sector Select ETFs and their sensitivities to the risk factors are highly regime dependent.
Research limitations/implications
The regime‐switching model has a superior performance in capturing the risk sensitivities of the Sector Select ETFs, that would otherwise be missed by both the FF and the augmented FF models.
Originality/value
This is the first research on Sector Select ETFs with Markov regime switching.

Abstract
Purpose
The purpose of this paper is to identify the bull and bear regimes in Chinese stock market and empirically analyze the dynamic relation of Chinese stock price-volume pre- and post- the Split Share Structure Reform.
Design/methodology/approach
The authors investigate the price-volume relationship in the Chinese stock market before and after the Split Share Structure Reform using Shanghai Composite Index daily data from July 1994 to April 2013. Using a two-state Markov-switching autoregressive model and a modified two-state Markov-switching vector autoregression model, this study identifies bull or bear market and also examine the existence of regime-dependent Granger causality.
Findings
Using a two-state Markov-switching autoregressive model, the authors detect structural changes in the market volatility due to the reform, and find evidence of a positive rather than an asymmetric price-volume contemporaneous correlation. There is a strong dynamic Granger causal relation from stock returns to trading volume before and after the reform regardless of the market conditions, but the causal effects of volume on returns are only seen in the bear markets before the reform. The model is robust when using different stock indices and time periods.
Originality/value
The work is different from previous studies in the following aspects: most of the existing empirical literature focus on the well-developed economies, but our interest lies in the emerging Chinese market that has witnessed rapid growth in the past decade; in contrast to many works in the literature that examine the price-volume relationship during one market condition, the authors compare the relationship in a bull market with that in a bear market, using a two-state MS-AR model; the authors also employ a modified two-state Markov-switching vector autoregression model to examine the existence of regime-dependent Granger causality; as the most massive systematic reform for the Chinese stock market since its inception in 2005, the Split Share Structure Reform has a profound impact on the Chinese stock market, thus it is of vital importance to explore its effects on both the price-volume relationship and the market structure.

Abstract
Introduction – Increases in prices of commodity markets may be associated with increased volatility in financial markets. That is why analysing time-varying co-movements of commodity prices can be of great importance for investors who take into consideration optimal asset allocation.
Purpose – The aim of this study is to investigate the volatility spillover from oil to precious metals under high-volatility and low-volatility regimes.
Methodology – The data covered daily closing prices of assets such as oil, palladium, and platinum for the period January 2010–December 2018. GARCH models were analysed in order to determine the most appropriate volatility structure, and it was determined that GARCH (1,1) model was the most suitable model for all commodities. Markov Switching model was used to analyse the volatility spillover from oil to precious metals.
Findings – According to the analyses, the results showed that there were volatility spillovers from oil to palladium and platinum in low-volatility regimes and from oil to platinum in high-volatility regimes. On the other hand, there was no volatility spillover from oil to palladium in high-volatility regimes. Investing into oil and palladium in the same portfolio can provide diversification benefits for investors in high-volatility regimes. On the other hand, investing into oil and palladium in the same portfolio may not provide diversification benefits for investors in low-volatility regimes. The findings of the analyses can be beneficial for investors, market participants, and portfolio managers to make an accurate portfolio management.

Abstract
Purpose
The purpose of this paper is to bridge the gap between the existing theoretical and empirical studies by examining the asymmetric return–volume relationship. Indeed, the authors aim to shed light on the return–volume linkages for French-listed small and medium-sized enterprises (SMEs) compared to blue chips across different market regimes.
Design/methodology/approach
This study includes both large capitalizations included in the CAC 40 index and listed SMEs included in the Euronext Growth All Share index. The Markov-switching (MS) approach is applied to understand the asymmetric relationship between trading volume and stock returns. The study investigates also the causal impact between stock returns and trading volume using regime-dependent Granger causality tests.
Findings
Asymmetric contemporaneous and lagged relationships between stock returns and trading volume are found for both large capitalizations and listed SMEs. However, the causality investigation reveals some differences between large capitalizations and SMEs. Indeed, causal relationships depend on market conditions and the size of the market.
Research limitations/implications
This paper explains the asymmetric return–volume relationship for both large capitalizations and listed SMEs by incorporating several psychological biases, such as the disposition effect, investor overconfidence and self-attribution bias. Future research needs to deepen the analysis especially for SMEs as most of the literature focuses on large capitalizations.
Practical implications
This empirical study has fundamental implications for portfolio management. The findings provide a deeper understanding of how trading activity impact current returns and vice versa. The authors’ results constitute an important input to build and control trading strategies.
Originality/value
This paper fills the literature gap on the asymmetric return–volume relationship across different regimes. To the best of the authors’ knowledge, the present study is the first empirical attempt to test the asymmetric return–volume relationship for listed SMEs by using an accurate MS framework.
